Why is Minimum Investment Suitability Important?

Determining the suitability of an investment is a core fiduciary duty and a key component of Regulation Best Interest (Reg BI). Financial professionals must ensure that any recommended investment aligns with the client's risk tolerance, financial goals, and liquidity needs.

The Calculation:
Suitability is often measured by analyzing the concentration of a proposed investment relative to the investor's total liquid net worth.
Allocation % = (Proposed Investment / Liquid Net Worth) × 100

Alternative investments, such as hedge funds and private equity, are notoriously illiquid. Allocating too much of a portfolio to these assets can result in cash flow constraints during market downturns. By maintaining a maximum allocation limit (commonly between 10% and 20%), investors can participate in the upside of alternatives while maintaining sufficient liquidity for emergencies and traditional rebalancing. This protects both the investor and the advisor from unnecessary downside exposure.
