Understanding the Kelly Criterion and Allocation Sizing
The Kelly Criterion is a mathematical formula used by hedge funds, professional investors, and gamblers to determine the optimal size of a series of bets or investments to maximize the logarithm of wealth and long-term growth rate. It is particularly popular in quantitative finance for portfolio allocation sizing.
At its core, the Kelly formula considers two main variables: the probability of winning (Win Probability) and the ratio of the average win to the average loss (Win/Loss Ratio or Payoff Ratio). The basic formula is:
Where W is the win probability and R is the win/loss ratio. The result is the percentage of your total capital that you should allocate to the trade or investment.
While the Full Kelly percentage mathematically guarantees the highest long-term growth rate, it can lead to extreme volatility and severe drawdowns. In practice, because estimates of win probabilities and payoff ratios are imperfect, most hedge funds and professional traders use a "Fractional Kelly" approach. A Half Kelly (0.5 fraction) or Quarter Kelly (0.25 fraction) dramatically reduces portfolio volatility and the risk of ruin while still capturing a significant portion of the optimal growth rate.
